It's possible that nightmare essence is more a byproduct of the split itself. The seer said that the realms split in the journal entry for the Nightmare King. I do agree that the nightmare realm and by extension nightmare essence does likely come from the fear of bugs. However, I believe that the nightmare realm came before the creation of nightmare essence. The nightmare heart is certainly an oddity among the higher beings. It cannot move from the nightmare realm, so it has its avatar and servants do its dirty work. Even in the nightmare realm, the nightmare heart needs to create a dream version of its avatar in order for the ritual to complete. Despite the nightmare heart being a higher being, it is heavily restricted in what it can do. It's possible that the reason for this restriction is because the nightmare realm and the nightmare heart split from the dream realm of its own accord. This stripped it of most of the power that it would have had in the dream realm. It also forced the nightmare heart to continue gathering essence created as a byproduct of it splitting off from the dream realm to prolong its existence.
