How this works is the hitbox is in the outer layer of enemies like goomba and koopa. We are not touching the hitbox and are technically inside the enemy.
Wouldn't that mean that you'd die the minute you exit the enemy? There must also be an active state that gets reset when you're not in collision with the enemy.
Here is my THEORY of the mechanics behind this. Taking damage likely is triggered when you ENTER the radius of an enemy. Invincibility likely skips this check or does nothing with it. After you exit invulnerability, it does not make that check due to you being currently inside it rather then entering it. Hope this is interesting. 😊

Game developer here, theres a pretty good reason for this, most collision systems in games are trigger based. Meaning that the moment u enter or exit the collision area of a character it will trigger the collision but nothing happens while ur already in them. So by staying inside the enemy, theres no events triggering.
You're inside the bounds of the sprite and would have to walk out of it to contact the outer box to trigger it. Imagine an invisible box around the goombas
In SMB3, after-shrinking invincibility lasts shorter than in SMB1, and once the Plumbers are no longer invincible, they lose a life if they are still hugging an enemy.

ALL OF the characters have underlying squares or rectangles (or combinations of these shapes to approximately fill the shape of the character) that set off triggers upon contact and the resulting action is based on that. Mario either dies or grows larger and gets his mushroom powers, the fireballs etc., or gets smaller or dies depending on the nature of the character he gets in touch with. The trigger is set off when the mario Rectangle is ENTERING the square representing the enemy character. When the Mario rectangle is already WITHIN THE ENEMY SQUARE OR RECTANGLE, the trigger is not set off!!! I think they skipped this check. I wonder what happens when you hang out with the goomba and then after a while, decide to jump OUT of the enemy square or rectangle. Would that set off a trigger? I'll know when I play and find out.
I found a similar glitch in Beach Buggy racing 2, if you get hit and then drive in the same position as another player while your invincibility frames are active, you'll be able to drive with them after returning to normal instead of the collision physics shoving you away from them. This trick also won't trigger a dy-no-mite that's affecting you (when you are affected by said power up, coming into contact with anything except the ground would normally blow you up)

Fun fact: Most of the time on some videos when mario gets hurt, it doesn't show it flashing, it just disappears. That is because most of the time videos are at 30 FPS but the game runs at 60 FPS (for NTSC) So, every single frame, two actions have passed that are "mario shown true" and "mario shown false" and when showing the frame, it shows the latest action, which is "mario shown false"
Collision Detection! It's called Collision Detection! When you're inside the enemy hitbox after the invincible frames have run out and walking with the enemy doesn't count as being hit, then you're perfectly safe within the confines of that overlapping hitbox If Mario's hitbox is outside the walking enemy then you'd better get a mushroom quick time!
I did know about this one. I discovered this on my own as a young girl when I was playing the game. I tried to deliberately kill Mario by walking into a Koopa in 1-2, and then stayed inside it after I shrunk to small size, and was surprised when I didn't die from being inside it.
I actually used to do this just for fun sometimes! Really tricky to do with a hammer brother, but I've done that a few times as well. I'm not sure if it works with underwater enemies like bloobers though...that would make an interesting challenge.
