Gillian Tett, Financial Times editorial board member, tells us why this generation of investors rely on financial models to assess risks and the risks they are missing as a consequence of that reliance.
All mathematical models inherently exclude variables. Tett is making the argument that variables, that are inherently unpredictable as unimportant, be included in a mathematical model. For instance, could the geopolitics between China and the US be predicted in, say, 2007? Then, China had a per capita income of about $2500 and was growing at annual rate of 10%. What purpose would have been served by including geopolitics risk in a model that was not relevant for the time? In short, Tett’s argument leads to the conclusion that either the future can be easily predicted or because it doesn’t use all variables it’s inherently flawed. The last argument can be dismissed because mathematical models are predictive, in the short term, and therefore are useful.
The only issue is the disconnect between the 1% go to issues (environment, political risks) and the mass real concerns (built wealth). The stock market has become the only game in town to at least try to create some wealth.
