I just realized. It's not because the Malevolent Observer has tons of health. You had a Sharpness V Diamond Saber and were doing ONE DAMAGE to it. A Warhammer would benefit you greatly there.

the dragon's fire breath attack deals damage, then you will be set on fire and that's where the fire resistance kicks in, so it's better to just run around to not get hit by the attack's actual damage

I was going to say you took damage from the dragon's attack because the actual projectile probably is just a projectile that places fire when it collides but then you was right up in its face and you didn't take damage...
