How in the world did you do this so simply? When I fight her, her health continues to return and she does not heal or use items or anything. Am I being punished for using S-crafts?
This isn't nightmare, one swing of her crimson blade on nightmare does over 1200 in damage unless you activate iron Will. Before you did any orders she struck you first and did only 800 plus damage. Are you at lv 99?

Not surprised, you can do this to most enemies in the cold steel series, orders are op and rean in CS3 is broken.

Probably HP Heal turn bonus, try to snatch it using arts that finish casting when HP Heal kicks in
I am not fighting her on nightmare either.
