"Bully" in this song means drunk. Specifically, very very drunk. Sailors didn't have much else to do while in port but drink lots of alcohol, so many of their songs revolve around being drunk. "Bully in the alley" means you're drunk in the alley, meaning the cramped street behind/outside the pub you were drinking in. (Copied from Reddit)

I was in the US Navy and I remember one of my fellow officers telling me that some of the officers had done exactly that to him, but also put him I side some kind of a crate...he was so passed off...one more great naval tradition...

Very nicely performed, but I much prefer to hear shanties sung without amplification. So long as your audience is polite and attentive, it's perfectly doable and it also allows the performers to be more animated. There's something inauthentic about having the guys all stood behind microphones.
