These bonds, which offer returns linked to the price of physical gold, present a classic catch-22 scenario. The Flawed Model The SGB model's fundamental flaw lies in the government’s borrowing strategy, which is pegged to gold prices with a funding cost of 2.5%. The government seems to have anticipated a decline in gold prices. However, if gold prices increase, the government incurs losses, whereas a decrease in gold prices results in losses for the public. This creates a zero-sum game where one's gain is another's loss, akin to a teeter-totter. Gold Price Volatility Historically, gold prices have been volatile and tend to increase over the long term. In the eight years since the first issue of these bonds, gold prices have surged by 50%. This raises a critical question: if the government was uncertain about the direction of gold prices, why tie the bonds to these prices? Despite the bonds' low-interest rates, the potential for significant losses looms large. Analysis of Issuance and Value Analyzing the data from 2015 to 2020, the issuance of SGBs amounted to 31 tonnes, valued at approximately ₹9,650 crores. From 2021 to 2024, issuance increased to 116 tonnes, valued at ₹62,650 crores. The total issuance of 147 tonnes holds an approximate value of ₹72,275 crores. With the current market price of gold at ₹7,265 per gram for 24 karat gold, the present market value of these holdings is ₹1,06,800 crores. If redemption were to occur immediately, the government would face a potential deficit of around ₹34,000 crores. Market Implications and Risks Global gold market operators closely monitor gold-related liabilities, including instruments like SGBs. Such monitoring can lead to price surges and trigger short covering in various trading platforms. Unlike gold leases, SGBs do not entail margin calls but require budgetary provisions. An increase in gold prices, which seems likely, would further exacerbate the government's losses. Strategic Recommendations Given the current situation, it would be prudent for the government to halt the issuance of SGBs. The long-term nature of these bonds means that suitable hedging tools are unavailable. The government should explore leveraging domestic gold through commercial banks, which may offer better risk management and propositions. In conclusion, the sovereign gold bonds, despite their initial appeal, reveal significant pitfalls. The high stakes involved call for a reassessment of this financial product to mitigate potential losses and ensure more stable economic outcomes.
